Chapter 01 · What an Option Is
What an Option Is: Rights, Obligations, and Pricing Intuition
An option isn't an exotic derivative. It's a contract someone already signed twenty-six centuries ago: I pay you now for the right to transact later at a set price — and I may simply walk away. This chapter takes that sentence apart until you can derive, from nothing, what an option's price ought to depend on.
1.1 It Starts With an Olive Press
CallThales's Presses: The First Recorded Call
Aristotle records the story in the Politics. Thales of Miletus was mocked — what is philosophy good for? So he did something about it. In winter, before the olives had even flowered, his reading of the stars told him the harvest would be enormous. He did not buy every olive press in Miletus and Chios (he could not have afforded to). He paid a small deposit for the right to use them at an agreed price when harvest came.
The harvest was indeed enormous and presses were scarce. Thales, holding the rights to all of them, sublet at his own price. Notice every component of this contract — none of them has changed in twenty-six centuries: the deposit is the premium; the agreed usage price is the strike; harvest is expiration; the presses are the underlying. And the decisive component is that he could decline — had the crop failed and the presses sat idle, Thales's loss would have stopped at the deposit. He was under no obligation to rent a single one.
THALES · 把这份租约画成盈亏图the lease, drawn as a payoff
On the numbers: Aristotle left the story and no figures at all — so the ratios below are illustrative, meant to show the mechanism rather than reconstruct history. Suppose the deposit is one tenth of a press's outright purchase price. In a bumper year the use-value of a press doubles: whoever bought the capacity outright puts in 100 and takes out 200, a +100% return. Thales puts in 10 and captures the same 100 of appreciation — close to +1000%. Same judgment, same harvest, an order of magnitude apart in return — purely because he never bought the machines, only the opportunity.
Profit amplified: the same harvest call, ≈ +100% outright → ≈ +1000% via the lease (illustrative ratio)
The story contains the source of everything attractive and everything dangerous about options: asymmetry. On the upside you participate fully; on the downside your loss is sealed at the deposit. But remember the other face immediately — whoever collected that deposit is carrying the side that was sealed off. The press owner, having taken the money, must hand over the machines at harvest no matter what they are then worth. Everything else in this book is a discussion of which side of that contract you want to stand on, and what it costs you to stand there.
1.2 Anatomy of a Contract
A modern option standardizes Thales's handshake into five fields. Any option, inside any strategy however complex, is uniquely determined by these five:
Underlying
- AAPL
- Strike
- $190
Expiration
2026-01-16 (example, expired)
Multiplier
- × 100
Your broker shows option symbols in this format. Take the example contract above (expiring 16 Jan 2026, now expired): AAPL 260116C00190000. It is exactly those fields concatenated: underlying AAPL, expiry 260116 (16 Jan 2026), type C (call), strike 00190000 ($190.000, the last three digits being decimals). Learn to read it and you will never mis-enter an order again.
The contract multiplier is 100. A premium displayed as 3.20 costs you $320, not $3.20. Likewise, "sell one $190 put" means you may need $19,000 to take delivery of 100 shares. Every year people blow up an account in week one by overlooking that 100 — before you submit, multiply the number on screen by 100 and look again.
1.3 Rights and Obligations: The Two Asymmetric Ends
An option always has two sides, and their situations are completely asymmetric. The buyer pays a certain small sum for an uncertain large possibility; the seller collects a certain small sum and sells an uncertain large obligation. Put the two payoff diagrams side by side and the asymmetry is immediate:
BUYER · LONG CALL 损失有底,收益无顶floored loss, open-ended gain
The two charts are two faces of one trade — lay them on top of each other and they sum to zero everywhere. The options market is zero-sum: every cent the buyer makes comes out of the seller's pocket, and vice versa. (Note the seller chart's "max loss" figure is truncated by the display range; a genuinely naked short call has no mathematical floor.)
So why would anyone sell? Because the money is zero-sum, the utility is not. The press owner, taking the deposit, converts an uncertain harvest into certain cash. An insurer writing policies knows it will occasionally pay out, but the premiums collected cover it. The seller's edge isn't that the counterparty is dumber — it is compensation for carrying uncertainty, conditional on actually being able to carry it. When that condition fails, you get Chapter 8.
Buyer pays
- Premium
Buyer gets
A right (declinable)
Seller receives
- Premium
Seller owes
An obligation (non-declinable)
1.4 The Two Halves of Premium: Intrinsic and Time Value
An option's price splits cleanly in two, and the split is definitional, not a matter of opinion:
- Premium
Intrinsic
Worth if exercised now
Time value
The price of "what might still happen"
Stock at $105, a $100-strike call quoted at $8. Intrinsic value is $5 (exercise now: buy at $100, sell at $105). The remaining $3 is time value — what the market charges for "it might still go higher before expiry." If that call were struck at $110, intrinsic would be zero and its price would be entirely time value.
One intuition to build right now: at expiry, time value is necessarily zero. There is no longer anything that "might still happen" — everything has happened. So the kinked line on an expiry payoff diagram is simply the intrinsic-value curve shifted down by one premium. The time value you paid is the part you must earn back through actual movement in the stock. This is why breakeven always sits one step beyond the strike.
INTERACTIVE · 拖动 Premium:整条曲线只是上下平移drag premium: the whole curve just shifts
Before buying any option, work out what fraction of the premium is time value. A deep ITM call might be 5% time value — you're essentially buying a stock substitute. A far OTM weekly is 100% time value — you're buying a lottery ticket that tears off a corner of itself every day. Neither is wrong, but you must know which one you're holding.
1.5 Pricing Intuition: Three Dials
You don't need to derive Black-Scholes to trade options, but you must know what governs time value. Reason from scratch: when is the right to buy at $100 later worth more? There are only three answers, and you can find them yourself.
① Distance. The closer the stock is to the strike, the easier it is to get there and the more the right is worth. That one is obvious. ② Time. More days remaining means more things can happen, so the right is worth more — a 90-day right always costs more than a 7-day one. ③ Volatility. The least obvious and most important: same $100 stock, same 30 days, same $110 strike — a utility that moves 1% a day and a biotech that moves 6% a day will not have similarly priced calls; the biotech's can cost several times more. Because an option isn't buying "it will rise," it's buying "how far it can travel."
Compress the three into one sentence and it will follow you through the whole book: direction is free, range is expensive. The market never charges you more for being bullish — it charges for the range the underlying might cover. Two people can be bullish on the same stock, but only the one who expects a large move should be buying options.
The third dial has a directly observable proxy: the VIX — the market's consensus on the S&P 500's implied volatility over the next 30 days. Below are month-end VIX closes for 2019–2020 (approx.). Read it as an insurance price index: December 2019 near 13.8, March 2020 near 53.5. The very same SPY policy could be quoted three or four times apart at those two moments. Same underlying, same terms — only the third dial turned.
1.6 The Fine Print Is Risk Too: American vs. European
One last field, and the most frequently ignored: exercise style. An American option can be exercised at any time up to expiry; a European option only on the expiration date itself. US single-stock options are essentially all American; index options (SPX, for instance) are typically European.
For buyers the distinction rarely matters (early exercise is almost always worse than simply selling the contract). For sellers it can be the difference between surviving and not — it determines whether anyone can knock on your door on your worst day.
CASE FILE · 2004–2018
Berkshire's Ultra-Long Index Puts: What One Clause Was Worth
Between 2004 and 2008, Berkshire Hathaway sold a highly unusual book of contracts: index puts with a notional of roughly $37 billion across four major indices (the S&P 500 among them), for an up-front premium of about $4.9 billion, with expiries spread across 2018 to 2026. The decisive clause: all of them European — exercisable only at expiration.
S&P 500 · 2006–2018 (关键点位,约值)(key levels, approx.)
Through the 2008 crisis, accounting rules required these contracts to be carried at market value, so Berkshire booked enormous paper losses and the press declared Buffett wrong. On March 9, 2009 the S&P 500 closed near 677 — a gap of roughly -53% against the 1,400–1,500 index levels prevailing when the contracts were written. Had they been American, counterparties could have demanded performance that very day — the day Berkshire most needed its cash.
But they were European. The March 2009 level simply did not exist contractually; the only number that counted was the index on each expiration date in 2018 and beyond. By 2018 the S&P 500 was near 2,507, far above where the contracts were written; the great majority expired worthless and the $4.9 billion of premium stayed put — having been available to invest for more than a decade in the meantime.
Stated simplification: index levels are approximate real closes. The "1,400–1,500 when written" is an illustrative range inferred from 2004–2008 index levels; Berkshire never disclosed contract-level strikes, and the book spanned four different indices. This case demonstrates what the clause did, not a reconstruction of the trade's exact P&L.
Loss avoided: same trade — a claim at 677 under American terms → expiry at 2,507 under European terms, premium kept in full
The easiest way to misread this case is as "selling puts is safe." It rests on three conditions, all required: ① European terms — nobody can knock on the worst day; ② a decade-plus horizon — long enough for the index's long-run drift to do its work; ③ Berkshire's balance sheet — it posted no routine collateral on these, so paper losses could not force liquidation. What you sell in a retail account is an American, short-dated, daily-marked put. None of the three conditions holds. The same structure, under different terms and different capital, is a completely different trade.

Key Takeaways
An option is a standardized version of a very old contract: the buyer pays premium for a right they may decline, the seller takes premium for an obligation they cannot, and the two P/Ls sum to zero everywhere. Its price splits cleanly into intrinsic and time value, and time value is governed by exactly three things — distance, time, volatility. Compress them into one portable sentence: direction is free, range is expensive. The market never charges for your optimism, only for the range the underlying might cover. Finally, the contracts that carried Buffett through 2008 point at something easy to overlook: what decides an option trade is often not whether you were right, but whether the contract terms, the horizon, and your capital let you live long enough to be right. Chapter 2 assembles these four components into the most practical single-leg strategies.
