Chapter 02 · Single-Leg Strategies

Single-Leg Strategies: What One Contract Can Do

Every complex options structure decomposes into four primitive positions. This chapter covers the four most practical uses: buying insurance, buying leverage, collecting rent, and placing a limit order that pays you to wait.

2.1 The Four Primitives

Every option contract has two sides: the buyer pays a premium for a right; the seller collects the premium and takes on an obligation. Call vs. put, long vs. short — that gives four primitives:

Long Call
Right to buy ↑
Long Put
Right to sell ↓
Short Call
Obligation to sell
Short Put
Obligation to buy

Naked shorts are extremely risky — we save them for Chapter 8, the cautionary-tales chapter. This chapter covers two long strategies (long call / long put) and two collateralized short strategies — the covered call (backed by shares) and the cash-secured put (backed by cash). These four are what most investors should learn first and use most.

你花一笔 Premium,换取在 Expiration(到期日)之前以 Strike(行权价)买入股票的权利。 A long call compresses a bullish view into a fixed, known cost. You pay a premium for the right to buy the stock at the strike any time before expiration. If the stock runs, your gain multiplies; if you're wrong, you lose at most the premium — the downside is capped the moment you enter.

Premium。 When to use it: ① You have a strong directional view on a catalyst (earnings, product launch, policy) and accept that a wrong call means the premium goes to zero; ② you want upside exposure without committing capital for 100 shares; ③ as an alternative to chasing a breakout — the call locks in your entry price, and a failed breakout costs only the premium.

The two hidden taxes on option buyers

① Theta: your option is worth a little less every morning, and the decay accelerates near expiry. ② IV crush: after an event like earnings, implied volatility collapses — the stock can drift up while your call loses value. Buyers need direction, magnitude, and timing to all be right.

Long CallNVIDIA's Earnings Night: A Textbook Long Call

24%。 After the close on May 24, 2023, NVIDIA reported earnings with AI-demand guidance far above expectations. The next day the stock gapped from roughly $305 to $379 — +24% in a session, a historic gap for a mega-cap. Before earnings, an OTM call at the $320 strike expiring that week cost around $4; after the report it carried nearly $60 of intrinsic value — roughly a 13× return versus +24% for shareholders.

NVDA · MAY 2023 (收盘价,约值)(closes, approx.)

This is the profit-amplifying face of the long call: when direction, magnitude, and timing all align, the payoff is nonlinear. The reverse is equally true — with in-line guidance and a flat stock, that $4 call would have gone to zero within two days from IV crush and expiry. Earnings are a two-sided coin; Chapter 6 shows how spreads make that coin less extreme.

Profit amplified: a +24% stock move → ≈ +1300% option return

Both express a bullish earnings view — but what different judgments are implied by buying the $310 call (expensive, likelier to pay) versus the $350 call (cheap, lottery-like)? If you could only risk 1% of your portfolio, which would you choose, and why?

Protective Put(保护性买入)Protective put

The long put has two personalities. The speculative one: a limited-cost way to short a stock. The insurance one matters more: holding shares and buying a put against them (a protective put) is a policy that pays out in full below the strike — the premium is your insurance cost, the strike is your deductible line.

When to use it: ① You hold a long-term position you don't want to sell (taxes, conviction) but fear near-term systemic risk; ② you're sitting on large gains and want to lock in most of them while keeping upside; ③ targeted hedging ahead of an event (earnings, a rate decision). Insurance is not a permanent allocation — buying puts continuously is a serious drag on returns. It's a tactical tool for specific windows.

The COVID Crash: What One Put Was Worth

On February 19, 2020, SPY printed an all-time high near $337. Over the next five weeks the pandemic triggered the fastest bear market in history; on March 23 SPY touched roughly $218 — a drawdown of more than -34% from the peak.

Counterfactual: suppose you held 100 SPY shares and on February 21 — when the market had just begun to wobble but panic wasn't yet priced in — paid about $5/share for a protective put, strike $330, expiring end of March. From then on, no matter how far SPY fell, your portfolio was floored at roughly $325/share ($330 payout line minus the $5 premium). The unhedged position drew down -34%; the insured one, about -4%.

SPY · FEB–MAR 2020 (周收盘,约值,每股口径)(weekly closes, approx., per share)

Timing was everything: on February 21, IV had not yet exploded and this policy was cheap. By mid-March, with the VIX above 80, the same protection cost several times more — you buy insurance before the fire. This is why the protective put is a tactical tool: its value-for-money depends on buying while the market is still complacent.

Loss reduced: a -34% drawdown → about -4%, for a premium cost of ≈1.5%

If the crash had never come and SPY drifted sideways into late March, that $5 premium would simply be gone. If you bought this insurance every month for a year, roughly what would it cost annually? How does that number change your answer to "should I stay hedged all the time"?

Hold 100 shares, sell one call against them — you've sold someone the upside beyond the strike in exchange for certain cash today. It doesn't change your downside (the stock falls just the same, cushioned only by the premium); it changes the shape of your return: trading uncertain large gains for certain income.

Call。 When to use it: ① You expect the stock to chop sideways or grind up, and you'd be content to trim at some price; ② you want cash flow from a long-term holding; ③ you want a cushion in a choppy, declining market. There is really only one question: the strike is your pre-committed sale price — if you wouldn't be happy selling shares at the strike, don't sell the call there.

The 2022 Bear: The Covered-Call Cushion

2022 was a textbook seller's year: AAPL fell from about $178 to about $130 (≈ -27%) with no runaway rallies and persistently elevated IV. Counterfactual: hold 100 AAPL shares untouched vs. rolling a monthly call about 5% OTM, collecting roughly $2.2/share of premium each month (approx.). By year-end the buy-and-hold position was down ~27%, while the covered-call version had collected ~$26/share in rent, narrowing the loss to about -13%.

Simplification: the chart assumes clean monthly rolls with no assignment — in reality the July–August rally would likely have forced a roll or a call-away. But the directional conclusion holds: in a grinding-down market, covered-call premium is a real loss reducer.

Loss reduced: -27% → about -13%, from twelve months of steady rent

NVDAThe other side of the coin: NVDA in 2023

Run the same playbook on NVIDIA in 2023 and it becomes a catastrophic opportunity cost: the stock returned +239% for the year, while a monthly 5%-OTM covered call would have had the shares called away at the strike the moment of the May earnings gap, missing most of what followed. The hidden cost of covered calls isn't losing money — it's earning small money while forfeiting big money in a one-way bull market. Strategies aren't good or bad; they're matched or mismatched to the regime.

Can "I would never sell this stock at that price" and "I sell covered calls on this stock" both be true at once? If you find yourself angry after an assignment, what judgment did you skip at the moment you opened the trade?

Sell one put and set aside the full cash to buy the shares if assigned. It's the mirror of the covered call: a covered call is a shareholder's pre-committed sell order; a CSP is a buyer's pre-committed buy order — one that someone pays you to place. If the stock falls through the strike, you buy at the strike (effective cost = strike − premium, cheaper than a plain limit order); if it doesn't, you keep the premium and do it again next month.

When to use it: ① You want a stock but find today's price rich, and would happily buy lower; ② systematic income (CSP → assignment → covered call is the Wheel, Chapter 7). There is exactly one precondition: the strike must be a price at which you genuinely want to own the business. The premium is interest on your patience, not the point. Selling puts on stocks you'd hate to own, because the premium looks juicy, is this strategy's most common cause of death.

CSPBuffett's Coca-Cola Puts: A CSP at Institutional Scale

In April 1993, Buffett wanted to add to Berkshire's Coca-Cola stake but considered the ~$39 price not cheap enough. Instead of parking a limit order, he sold 50,000 put contracts (covering 5 million shares), December expiry, strike $35, collecting $1.50 per share — roughly $7.5 million of premium up front.

Both outcomes were wins by construction: below $35, he'd buy a business he already wanted at an effective $33.50; above it (what actually happened), $7.5M of premium was banked at no cost. The trade states the essence of the CSP perfectly: it's not a volatility short — it's the monetization of a decision you've already made about the price you'd pay.

Profit created: the act of waiting itself produced $7.5M of cash flow

Bridge to live trading

Most CSP losses don't happen in position management — they happen at entry: selling puts in the wrong regime, on the wrong underlying, for the wrong reason (annualized premium yield alone). Chapter 7's Wheel system covers entry discipline in depth: regime filters, "no trade" as a valid output, and true cost-basis accounting after assignment.

2.6 Chapter Quiz

Click an option to answer; the correct answer and explanation appear immediately.

You buy a call for a $3 premium at a $100 strike. Your maximum loss is:

B。 B. An option buyer's maximum loss is always the premium paid. $103 is your breakeven, not your loss cap; "unlimited loss" belongs to uncovered sellers.

In a protective put, the strike is closest to which insurance concept?

C。 C. Losses below the strike are fully "paid out" by the put; losses above it are yours — exactly like a deductible. The premium maps to the insurance premium, expiration to the policy term.

The essential trade in a covered call is:

A。 A. There was never downside protection to give up (so not B), and the premium is a thin cushion, not a hedge (so not C). What you sold is the right tail of the upside — the buyer paid you for it.

Before selling a cash-secured put, the one precondition that must hold is:

D。 D. High IV and juicy annualized yields fatten the premium — but that's usually the market pricing real risk. Willingness to own at the strike is the defining precondition of the CSP; everything else is a bonus, only this one is necessary.

You buy a call before earnings. The stock inches up +2% after the report, yet your call drops 40%. The most likely cause:

B。 这是 Vega 的一课,不是 Theta(一夜的 Theta 消耗远达不到 40%)。 B. Pre-earnings, the option price carries a large event-volatility premium. The instant results are out, uncertainty vanishes, IV collapses, and extrinsic value is vacuumed away — a +2% move can't compensate. This is a vega lesson, not theta (one night of theta comes nowhere near 40%).

Key Takeaways

Buyers (long calls and puts) exchange a bounded premium for nonlinear payoffs, taxed all the while by theta and IV crush — direction, magnitude, and timing must all be right. Collateralized sellers (covered calls and CSPs) make time an ally, exchanging tail upside or an obligation to buy for certain cash flow — at heart, both monetize a decision you've already made about the prices at which you'd buy or sell. No strategy is inherently superior: 2020 belonged to put buyers, 2022 to call sellers, 2023 to call buyers. Reading the regime always precedes choosing the strategy.
