Chapter 04 · Vertical Spreads
Vertical Spreads: Turning a View into Defined Risk
A single leg is a view. A spread is a view plus a boundary. Adding a second leg forfeits the tail, and buys three things in return: lower cost, lower sensitivity to volatility, and a worst case you already know before you click the button.
4.1 Why a Second Leg
The long call in Chapter 2 carries a hidden assumption: you paid for all of the upside. The chance of the stock reaching $200, $500, $1,000 is bundled into the premium you handed over — even the part you don't believe in yourself. When IV is elevated, that unbelieved tail can be most of what you're paying for.
A vertical spread does something blunt: it sells the part you don't believe in. Two legs on the same underlying, same expiration, opposite directions, differing only in strike — which is what "vertical" means (on an option chain, one expiry's contracts run down the page).
Same underlying
Required
Same expiry
Required
Same type
PutBoth calls or both puts
Direction
One long, one short
- Strike
Different — the gap is the width
The second leg changes three things, each worth committing to memory:
① Cost falls. The short leg refunds part of the premium; the net debit is typically only 50–70% of the outright purchase. Lower cost pulls the breakeven closer and shrinks the amount that can go to zero. ② Vega falls. You are long and short volatility at once, so the two legs' vega largely cancels — meaning IV crush hurts you far less. ③ Upside is capped. That's the price: however far the stock runs, your gain stops at "width minus net debit."
From single leg to spread
Drag the short strike all the way right: the short leg moves so far out that it's effectively unreachable, and the curve approaches a plain long call — a single leg is the limiting case of a spread. Note one simplification in the chart engine: the slider changes the strike but does not reprice the option. In a real market, a more distant strike returns less premium and the net debit climbs back up. This chart shows structure, not quotes.
4.2 Bull Call Spread: The Standard Expression of Moderate Bullishness

Moderately bullish

- Max gain
Width − net debit
- Max loss

Buy the $100 call for $5, sell the $110 call for $2: net outlay $3. The trade says: "I think it goes up, but not past $110 — and if it does, I'm content to hand the rest to someone else." A $10 width minus $3 of cost gives $7 of maximum gain; maximum loss is that same $3. The risk-reward ratio (1 : 2.33) is fully determined the moment you enter.
When to use it: ① You're bullish toward a specific target rather than an open-ended one ("back to around $110 after earnings" fits a spread far better than "I like this name"); ② IV is elevated and an outright call is painfully expensive — the second leg lets you sell at that same rich IV, neutralizing the problem; ③ you want to control the position's weight in the portfolio, and the net debit is exactly the number you can control precisely.

Vaccine Day Airlines: A Spread's Edge in High IV
Before the open on November 9, 2020, Pfizer and BioNTech released a Phase 3 interim analysis: the vaccine was more than 90% effective. The market rotated violently — the S&P 500 rose about 1.2% while the Nasdaq fell about 1.5%, and the airlines, hit hardest by the pandemic, went vertical. Delta Air Lines (DAL) jumped from roughly $32 at the November 6 close to about $37.8 on November 9, some +18% in a session.
DAL · NOV 2020 – JAN 2021 (收盘价,约值)(closes, approx.)
The crucial context: airline option IV was parked above 60% (approx.) — the market knew big news was coming, it just didn't know the direction. Counterfactual: an investor who on November 6 believed "the reopening trade is coming, but DAL isn't going back to its pre-pandemic $60" had two ways to say it.
CallOutright call
- $35 Call,成本 $2.80$35 call, cost $2.80
Spread
2.00Long $35 / short $45, net $2.00
Expiry
- 2021-01-15
Price at expiry
At expiry DAL was near $40. The outright call captured $5 of intrinsic value against its $2.80 cost: +79%. The spread captured the same $5 (the $45 leg expired worthless) against $2.00: +150%. Same judgment, same direction, same correctness — nearly double the return, entirely from saving $0.80 of cost.
Stated simplification: the DAL prices are approximate real history; the two option prices in the table are illustrative values derived from the prevailing IV level, not actual fills, and they ignore commissions and bid-ask spreads.
79% → +150%Profit amplified: the same bullish call, +79% → +150%
The ceiling isn't free, but it bites later than most people assume. Using the same illustrative structure: at $50 the outright call returns about +436% and the spread caps at +400% — effectively a tie, because the spread cost less to begin with. The gap only opens at $70: the outright returns roughly +1150% while the spread is still +400%. So spreads win in mild-to-moderate moves and only clearly lose in the explosive move you didn't foresee. The real question isn't "will I leave money on the table," it's "does my thesis actually contain an explosive move?"

The bear put spread mirrors the bull call spread, but its most common role isn't speculation — it's insurance on a budget. Chapter 2's protective put has a practical problem: exactly when you want coverage (nervous market, elevated IV), coverage is most expensive. Selling a lower strike tells the insurer: "cover me for the first 20% down; below that, the end-of-the-world scenario is mine to carry." That can cut the bill to roughly a third.
When to use it: ① You want a hedge but believe the likely case is a 15–25% pullback, not a 50% collapse; ② IV is already high and full coverage would eat too much of the portfolio's return; ③ you have a specific view of downside support, and the short strike goes there.

ARKK's Descent: What a Discount Policy Covered
The ARK Innovation ETF (ARKK) peaked near $159 in February 2021 and then spent a year going downhill. In early November 2021 it traded around $124; by late January 2022, as rate expectations turned sharply, it was near $71 — roughly -43% in two and a half months.
Counterfactual: an investor holding 100 ARKK shares on November 1, 2021, unwilling to sell but worried about a drawdown. ARKK's IV was above 50%; a $110 put was asking $7 (illustrative) — 5.6% of position value, expensive. As a spread instead: pay $7 for the $110 put, collect $2.50 for the $90 put, net cost $4.50, covering the $20 between $110 and $90.
ARKK · NOV 2021 – JAN 2022 (约值,到期内在价值口径)(approx., valued at intrinsic)
By late January ARKK was near $71 and the spread was fully in the money: $20 of payoff minus $4.50 of cost = +$15.50 per share. The unhedged position lost $53 per share (-43%); the spread-hedged position lost $37.50, about -30%. The green line flattening below $90 is precisely where your own risk resumes.
The honest comparison: this time the outright put did better — the $110 put finished with $39 of intrinsic value, netting $32 after its $7 cost, holding the portfolio to about -17%. The decline (-43%) blew clean through the spread's floor. But rerun it with ARKK at $100 (-19%): the spread-hedged portfolio loses 14.9%, the outright-put portfolio loses 16.9%, and the spread wins. That is the whole truth about spreads — they trade the tail for cost, winning in moderate moves and losing in extreme ones. You aren't picking "the better structure," you're picking which kind of move you think is coming.
Stated simplification: ARKK prices are approximate real history; both put prices are illustrative values derived from the prevailing IV. The portfolio curve is computed at intrinsic value, ignoring interim time value and the option to close early.
64%Loss reduced: -43% → about -30%, at roughly 64% of full-coverage cost

Width − net credit

这叫 Credit Spread(贷记价差)。 Flip the two legs of §4.3: sell the $100 put for $4, buy the $90 put for $1.50, and you receive $2.50 net. This is a credit spread. Its view isn't "I'm bullish" but something weaker — "I don't think it breaks $100." Sideways, up a little, even down a little while staying above $100: you win.
This is the book's first defined-risk version of a short. Chapter 2's CSP requires $10,000 of cash set aside to take delivery; the same $100 put paired with a $90 protective leg caps the worst case at $750, and the capital tied up drops to that order of magnitude. Defined risk isn't rhetoric — the long leg is a real contract that closes the floor on the worst day.
INTERACTIVE · BULL PUT SPREAD (贷记)注意最大收益与最大亏损的不对称(credit) note the asymmetry of max gain vs. max loss
That spread makes $2.50 when it wins and loses $7.50 when it doesn't. Break-even expectancy requires a 75% win rate (7.5 ÷ 10). And the market's pricing of that put puts it right around there — delta has already written the probability on the label.
So "my credit spreads win 80% of the time" carries no information by itself. The real question is: on the 20% that lose, do you take the $7.50 by the rules — or roll it into a bigger position and keep gambling? The reason credit-spread equity curves so often look like a slow climb followed by a cliff is almost never an inadequate win rate; it's that the losses weren't allowed to end at the structure's designed maximum.
4.5 Width and Strike: The Probability-Payoff Seesaw
A spread has only two degrees of freedom: where you put it (strike placement) and how wide you make it (width). Those two knobs control the two ends of one thing — probability and payoff — and they always move in opposite directions. The market does not hand out structures that are both high-probability and high-payoff; if you think you found one, you've usually failed to price some risk.
Strikes near spot
Better payoff, worse odds
Strikes far from spot
Better odds, worse payoff
Wider
More upside, more capital
Narrower
Cheap, but friction bites harder
A practical placement tool is delta. A 0.30-delta short leg roughly means a 30% chance of finishing ITM. Most systematic credit-spread programs place the short leg between 0.15 and 0.30 delta — not because that band is magic, but because further out the premium shrinks below what can cover spreads and the occasional full loss. Width is mostly a capital decision: a $5-wide spread risks $500 minus the credit, a $10-wide one risks twice that, and that arithmetic decides how many you can hold at once.
Three things invisible on paper and unavoidable in a live account. ① You cross the spread twice. Two legs means two bid-ask crossings; on illiquid names that friction can consume the entire theoretical edge — only trade spreads where the chain is dense and quotes are pennies wide. ② Use a combo order, never leg in. A broker's spread order fills both legs as one unit; entering them separately leaves you naked for those few seconds. ③ The short leg can be assigned early. An American-style short put deep ITM, or one facing an ex-dividend date, may be assigned early and leave you suddenly holding 100 shares. That doesn't change your maximum loss (the long leg is still there), but it does tie up capital and create a day of directional exposure.

Key Takeaways
A vertical spread does one thing: it uses the part of the move you don't believe in to subsidize the part you do. Debit spreads cut an outright option's cost by a third to a half and cap the payoff in exchange. Credit spreads lock an uncollateralized short's unlimited risk inside a rectangle, in exchange for winning often but small. Their payoff diagrams can look identical; the differences live in the sign of theta, the capital reserved, and the chance of early assignment — structure is never chosen on shape alone. What decides the outcome is the old question: does your thesis contain an extreme move? If it does, don't cap it. If it doesn't, capping earns you more in the world most likely to happen. As for "high probability," the arithmetic in this chapter settles it: win rates are purchased with payoff odds, and the market never discounts certainty.
