Chapter 05 · Volatility Structures

Volatility Structures: Trading Whether It Moves, Not Where

Every strategy in the first four chapters asks you to answer "which way." The ones here don't — they bet on magnitude: whether something big happens at all. That sounds like halving the problem. In fact it swaps it for a subtler one: you aren't betting on whether volatility occurs, but on whether it exceeds the price the market already set for it.

5.1 The Third Dimension

Back to Chapter 1's sentence: direction is free, range is expensive. If the market charges for range, then range itself is tradable — that is volatility trading. Chapter 3 already named it: vega. Every structure in this chapter is a way of zeroing out delta and keeping vega.

Long Straddle
买 Call + 买 Put,同 StrikeLong call + long put, same strike
Long Strangle
Short Strangle
Sold instead — unbounded risk
Iron Condor
Short strangle plus protective wings

But there's a trap to name immediately. Straddle buyers often reason: "earnings are coming, it's going to move big, so buy a straddle." That sentence is missing its most important half. The market also knows earnings are coming, also knows it will move, and has already written that expectation into the price. Your actual bet is not "will it move" but "will it move more than the market thinks." That distinction decides most of the trades in this chapter.

Theta 与 IV CrushTheta and IV crush

Buy a call and a put at the same strike. If the stock surges, the call's gain outruns the put's loss; if it collapses, the reverse. The only way to lose is for the stock to sit still — which is what stocks do most of the time. That is the straddle's central tension: two legs that can win, and two legs paying rent to theta.

INTERACTIVE · LONG STRADDLE 注意有两个盈亏平衡点note there are two breakevens

A strangle is the budget version of the same idea: push the call's strike up and the put's down so both legs are out of the money, and the cost drops sharply. The price is that both breakevens move further away — you need a bigger move before you make anything. It is the same trade that recurs throughout this book: lower cost bought with worse odds.

INTERACTIVE · LONG STRANGLE 更便宜,但平衡点更远cheaper, but the breakevens run further out

5.3 Expected Move: The Market Already Priced Your Idea

Before buying any volatility structure you must first compute one number: the expected move. It's the option market's quote for how far the stock will probably travel before expiry, and there's a crude but excellent estimate: the total price of the ATM straddle is roughly the move the market has priced in.

Stock at $100, ATM straddle quoted at $8? The market thinks it travels about ±8% before expiry. That is your counterparty's price. If you think it moves 5%, you shouldn't be buying the straddle — you should consider selling it. If you think 15%, buying makes sense. "It will move a lot" is never the reason; "it will move more than 8%" is.

Brexit: Sterling's Worst Day Ever, and the Straddle Barely Paid

On June 23, 2016 the UK held its referendum. Polls were near 50/50 while betting markets leaned Remain. On June 24 the result landed: Leave. GBP/USD fell from about 1.4877 at the prior close to an intraday low of 1.3229, settling near 1.3679 — about −8.1% close-to-close, the largest single-day fall in sterling's modern history (the intraday low was briefly near −11%). The FTSE 100 opened down 8.7%; the Nikkei 225 closed down 7.92%. Every comparison that follows uses the −8.1% close-to-close figure, because that is what a straddle held to expiry could actually realize.

GBP/USD · 2016 (约值)(approx.)

8.1%。 Now the question that matters: did someone who bought the straddle on June 22 make money? Barely. Ahead of the vote, GBP/USD one-month implied volatility had climbed to about 30% — the highest since the 2008 crisis — and overnight implied volatility for referendum night was quoted in the hundreds of percent. Translated, the option market had already priced an overnight gap of roughly 7–8%. The actual gap was 8.1%.

The worst single day in sterling's history only just reached the price the option market had already published. This is the chapter's most important lesson and its least intuitive: you can be right about the event, right about the direction, and right about the order of magnitude — and still merely break even, because what you paid for those three things was exactly what they turned out to be worth.

Counterfactual: back in April 2016 — two months out, before the polls tightened and the event premium piled up — that same measure sat around 10–12%. A trader who bet then that "the referendum will cause an upheaval" bought the identical view at roughly a third of the price. Their thesis and the June 22 buyer's were the same. Their outcomes were not.

Stated simplification: the GBP/USD rates and index declines are approximate real history. The implied-volatility levels (about 10–12% in April, about 30% pre-vote) are approximate ranges as reported at the time, not precise quotes; "a third of the price" is an illustrative ratio derived from those two volatility levels, not a reconstruction of any specific contract's fills. The "market had priced a 7–8% overnight gap" figure is a magnitude estimate obtained by converting referendum-night overnight implied volatility through §5.3's ATM-straddle rule, not a quote on any particular contract.

8.1%Profit amplified: the same "the referendum will convulse markets" view, bought at ~10% implied vol in April vs ~30% in June — roughly 3× the cost for an 8.1% realized move

If the best moment to buy volatility is before the event is priced — which is precisely when you're least sure about the event — what capability does this strategy actually require? Forecasting the event, or forecasting when everyone else will start forecasting it?

Iron Condor5.4 Selling Calm: Short Strangles and Iron Condors

Sell the whole of §5.2's structure and you move to the side statistics favors. Stocks mostly don't move much, so selling the expectation of a big move wins often. That's the short strangle: sell an OTM call and an OTM put, and if the stock expires anywhere between them you keep both premiums.

SHORT STRANGLE 收益是那条平顶,风险在图外the gain is that flat roof; the risk is off-chart

Read that chart's max-loss figure again

The chart engine can only compute inside the display range, so the "max loss" it reports is truncated by the frame. A real short strangle loses down to a zero share price on one side, and on the other has no mathematical floor at all — the stock can go anywhere. That isn't a flaw in the chart; it's an excellent reminder that the risk of naked short volatility was never something a chart could contain. Chapter 8 uses two real cases to show how large the un-drawable part gets.

The fix is Chapter 4's old friend: buy a further-out "wing" on each side and box the unlimited risk into a rectangle. That's the iron condor — structurally a bull put spread plus a bear call spread, two credit spreads opened on either side of the stock.

Breakeven

High IV rank, no catalysts

One widely misunderstood point deserves its own paragraph. A seller profits not when the stock is still, but when IV exceeds the eventual realized volatility. The stock can swing 1% daily and the seller still wins, provided IV was pricing 2% a day. Conversely a stock can look calm while IV of 8% meets realized movement of 12%, and the seller loses. You are selling the price of insurance, not the prophecy that nothing will happen. This is why professional sellers watch IV rank rather than candlesticks.

5.5 The Shape of the Distribution: Slope and Cliff

Buying and selling volatility don't produce mirrored returns so much as mirrored shapes. The buyer: small losses most months, an occasional large gain. The seller: small gains most months, an occasional large loss. Both can have long-run expectancies near zero, yet the equity curves look nothing alike — and people's tolerance for the two is nothing alike either.

CASE FILE · 2017 → 2018-02

The Calmest Year on Record, and the Day That Ended It

2017 was the best year a volatility seller could imagine. The VIX averaged about 11.09 — the lowest annual average on record — and closed at 9.14 on November 3. The S&P 500 had not a single day moving more than ±2%; its worst day was about -1.8%, its deepest drawdown about -2.8%, and the index gained roughly 19%. For twelve straight months, sellers of volatility met almost nothing worth calling a setback.

3.75%。 On February 5, 2018 the S&P 500 fell 4.10% in a session — more than double 2017's worst day for the entire year. The VIX went from 17.31 to 37.32, a 115.6% single-day rise, the largest in the index's history. Three days later, on February 8, the S&P fell another 3.75%.

Translate that into a seller's language. Someone selling volatility on November 3, 2017 sold at a level corresponding to a VIX of 9.14; forced to cover on February 5, 2018, the buy-back corresponds to a VIX of 37.32 — a cost 4.08× the income. In between they collected three months of rent. That ratio is roughly the proportion between the slope and the cliff.

This is exactly why the iron condor exists. Expressing the same short-volatility view as an uncollateralized short strangle leaves the cost of covering with no ceiling — it goes wherever the VIX goes. Add the two wings and the maximum loss is fixed at entry as one number, "width minus credit," and February 5 could not have made it worse. The wings never make you more money; they only guarantee the cliff has a bottom.

Stated simplification: the VIX and S&P figures are real. The "sell/cover" comparison uses VIX levels as a proxy for the price of volatility to convey magnitude — an actual option position's P/L also depends on strikes, expiry and skew, and does not equal the VIX ratio.

Loss capped: the same short-volatility view cost 4.08× its income to cover uncollateralized (VIX 9.14 → 37.32); as an iron condor the worst case was fixed at entry as "width − credit"

For twelve straight months in 2017, sellers of volatility were proven right every single month. What happens to a person's estimate of risk after twelve consecutive confirmations? If a streak of success itself induces larger size, is "the strategy's maximum drawdown" even the same number as "the user's maximum drawdown"?
Bridge to live trading

Three directly usable rules. ① Check IV rank before you look at a chart. Absolute IV isn't comparable across underlyings — 40% may be cheap for a biotech and extortionate for a utility. Only the rank answers "is this expensive now." ② Sellers avoid events, buyers seek them — but both compute the expected move first. High pre-earnings IV is not a gift to sellers; it is the market's reasonable price for a real gap. ③ Four legs means four spreads crossed. An iron condor's theoretical edge is easily consumed by eight bid-ask crossings across entry and exit; trade them only in deeply liquid underlyings (SPY, QQQ, mega caps), and always as a combo order.

5.6 Chapter Quiz

Click an option to answer; the correct answer and explanation appear immediately.

Stock at $200; the pre-earnings ATM straddle costs $16 in total. You expect a 6% post-earnings move. You should:

C。 C. $16 ÷ $200 = 8%, which is the market's expected move. Your view (6%) is below that price, so buying means paying for 2% you don't even believe in — which is precisely the seller's opportunity. A commits the error named at the top of this chapter: "a big move" isn't the reason, "bigger than 8%" is. B is worse: a strangle is cheaper but its breakevens sit further out, so it needs an even larger move. D looks prudent, but the question already supplies both numbers a decision requires.

Sterling had its worst day ever on June 24, 2016 — why did someone who bought the straddle on June 22 barely profit?

B。 B. A straddle has no direction to get wrong (A contradicts itself — avoiding the direction choice is the point). One-month implied vol near 30% and overnight implied vol in the hundreds of percent meant the market had already quoted a 7–8% gap; the realized 8.1% only just covered it. C is false — FX is one of the most common straddle markets. D fails because the event resolved overnight. The real answer: your counterparty is as smart as you are, and they published the price first.

After selling an iron condor the stock chops ±1.5% daily but stays between your short strikes. Do you make money?

D。 D. A seller sells the price of insurance, not the prophecy that nothing happens. If IV at entry priced 2% a day and realized was 1.5%, you win; if IV priced only 1%, then even finishing inside the range leaves you bruised by gamma losses and forced adjustments along the way. B is the commonest misconception — expiring inside the range is necessary, not sufficient. A goes to the other extreme: movement isn't the problem, movement beyond what was priced is.

Relative to a short strangle, what does an iron condor actually buy you?

A。 A. The wings cost money, so the net credit is necessarily smaller than a naked strangle's (C is backwards). The win rate actually falls slightly, since you collect less and the breakevens sit tighter (not B). The wings are options too — rising IV lifts both sides, shrinking net exposure rather than eliminating it (not D). The one thing you buy is replacing "the loss goes wherever the VIX goes" with a number fixed at entry — which is exactly the lesson that February 5, 2018 charged people real money for.

You want to bet that some quarter contains a major convulsion, without knowing which day. Near-dated or longer-dated options?

C。 C. Recall Chapter 3's opposition: gamma spikes into expiry while vega shrinks into it. You are betting that volatility rises somewhere inside a window — a vega bet, which wants time. Near-dated options are indeed cheaper per contract (B isn't wrong about that), but you'd have to roll repeatedly, paying the event premium each time, and guessing the wrong week zeroes you out. A confuses the two bets: gamma is for "I know it's this day," vega is for "I know it's this quarter."

Key Takeaways

Volatility structures appear to excuse you from guessing direction, and in exchange hand you something harder: you must estimate magnitude better than the market does — and the market has already posted its estimate, in the form of the ATM straddle's price. That sterling had its worst modern day on June 24, 2016 while the previous day's straddle buyer roughly broke even should permanently cure the reflex of "big event, therefore buy the straddle." Sellers stand on the side statistics prefers, but what they earn isn't "nothing happened" — it's the gap between IV and realized volatility. Their equity curves naturally grow into a slope-then-cliff shape, and a perfect twelve months like 2017 is precisely the thing that maximizes position size right before the cliff. An iron condor's wings never earn you an extra cent; they only guarantee the cliff has a bottom — and in a world where the VIX can travel from 17 to 37 between two closes, having a bottom is the most valuable thing in the trade.
