Chapter 08 · Cautionary Tales
Cautionary Tales: Naked Shorts, Leverage, and Volatility's Graveyard
The three cases in this chapter share something uncomfortable: not one of them died from being wrong. Their models were sound, their backtests handsome, their discipline real, and most of them were right for years running. They died of the same thing — a worst case with no floor, sized as though the worst case would not arrive.
8.1 Why the Failures Teach More
The cases in the first seven chapters mostly show how a structure amplified profit or contained loss. They share a sampling bias: they are all stories that survived. A strategy that is right for five straight years and goes to zero in the sixth will show five years of excellent backtest data — right up until the final data point.
So read this chapter differently. Don't ask "what did they do wrong," ask "had I been there, how would my approach have differed materially." If the answer is "my position would have been smaller," you've learned the one thing this chapter teaches. If the answer is "I'd have seen it coming," you haven't.

Volmageddon: Five Years of Being Right, Repaid in One Night
XIV was an exchange-traded note issued by Credit Suisse, designed to deliver −1× the daily return of a short-term VIX futures index. Translated: a packaged short-volatility position you could buy and sell like a stock.
And it worked extremely well. VIX futures sit in persistent contango (later months priced above nearer ones), so shorting them harvests a structural roll yield. Through the record-calm 2017 described in Chapter 5, XIV rose about 188%. By January 2018 it held close to $1.9 billion and traded near $145. Five years of excellence had turned a niche instrument into a fixture of retail accounts.
On February 5, 2018 the S&P 500 fell 4.10% and the VIX rose 115.6% to 37.32 — its largest single-day gain ever. XIV closed the session at $99.00, but the real liquidation happened after hours: VIX futures kept surging and XIV's indicative value fell within hours to roughly $4.22, about −96%. It closed near $7.35 the following day.
Here Chapter 1's lesson echoes: the fine print. XIV's prospectus contained an "acceleration" clause — if indicative value fell 80% or more in a day, the issuer could terminate early. Credit Suisse exercised it on February 6. Holders were not even given the chance to wait for a bounce: the note was liquidated at $5.99 on February 21 and ceased to exist. Volatility did mean-revert afterwards, but there was no longer any XIV to benefit from it.
100)the same −96%, two position sizes (portfolio value, base 100)
Now do the only arithmetic that matters in this chapter. Two people held identical views on volatility mean-reversion, both bought XIV, both lived through the same −96%. The only difference was size:
All in
316 → 13100 → peak 316 → 13
5% position
111 → 95.6100 → peak 111 → 95.6
The view
Identical
The instrument
Identical
The all-in trader was permanently removed from the game; the 5% trader ate breakfast as usual the next morning. Their views on the market were word-for-word identical. One number separated them. Note this case requires no option-pricing assumptions whatsoever — the two curves are real XIV prices multiplied by a position weight. Pure arithmetic.
Stated simplification: XIV prices and VIX data are approximate real history. The two portfolio curves are computed directly from those prices (indexed to the early-January-2017 close of about $46) at 100% and 5% weights, assuming no trading in between and no return on the other 95% — a deliberate simplification to isolate position size as the single variable.
Loss reduced: same instrument, same −96% — all-in went 100 → 13, a 5% position went 100 → 95.6. The only variable was size, not judgment

Naked Natural Gas: Clients Didn't Just Lose Everything, They Owed More
OptionSellers.com 曾对外宣传在商品市场卖出期权、收取权利金的策略。 OptionSellers.com publicly promoted a strategy of selling options on commodities to collect premium. After the November 2018 event, the founder's apology video and customer accounts attributed the collapse to an extreme move in natural-gas options. Those materials are participant self-report, not a published regulatory finding; this book therefore does not present the widely repeated asset and client counts as verified facts.
In the first half of November 2018, front-month natural-gas futures rose by roughly half in a short span. The chart uses approximate representative points from contemporaneous public market records to show the path; it is not a daily series reconstructed from exchange settlement files. Post-event self-reports linked the losses to naked short calls.
NATURAL GAS · NOV 2018 (前月合约,$/MMBtu,约值)(front month, $/MMBtu, approx.)
In the apology video, the founder said customer accounts had suffered severe losses and could face debts to the clearing broker after forced liquidation. Because there is no public regulatory investigation, audited account record, or customer-by-customer liquidation ledger, this book does not treat the number or amount of such debts as independently established. What can be established independently is the contract arithmetic: a naked call has unbounded loss and can therefore lose more than account equity.
This is the most expensive demonstration of Chapter 1's sentence: a buyer's maximum loss is the premium paid; a seller has no such ceiling. Draw it:
NAKED SHORT CALL · 图右侧还在继续往下,永远画不完· the right side keeps falling, forever
The engine's reported "max loss" is again truncated by the frame. That isn't a flaw, it is this chapter's entire theme: a naked short's worst case is not in the picture, it's outside the picture — and your account balance is unaware of the distinction.
以下期权价格是按当时行情给出的示意值(天然气期权合约乘数为 10,000 MMBtu): Counterfactual: same view — "gas won't reach $4" — with a protective leg added. The option prices below are illustrative values for the conditions of the time (a natural gas option contract covers 10,000 MMBtu):
4.00 CallNaked $4.00 call
Collect $0.10; at $4.84 that's −$7,400 per contract, with no ceiling
4.50 CallAdd a long $4.50 call
4,400Pay $0.04; worst case sealed at $4,400 per contract
At $4.84 the gap is only about 40% — the wing looks like poor value. But the real difference isn't at $4.84, it's beyond it. Had gas run to $6, the naked version loses $19,000 per contract and keeps going; in this illustrative expiry scenario the spread's maximum loss is $4,400 per contract at $6, at $10, and at $100. The wing caps expiry loss per contract, not loss for the whole account: excessive size, financing, early assignment, and pre-expiry liquidation can still push account losses beyond equity.
加一条 $4.50 保护腿之后the same trade with a $4.50 wing
Evidence boundary: the account outcome above is participant self-report and has not been independently audited. The two option prices ($0.10 and $0.04), strikes, and per-contract P/L are this book's illustrative counterfactual, not quotes or a reconstruction of actual positions. The reproducible input is the 10,000-MMBtu contract unit used by CME/CFTC; all other numbers exist only to compare the expiry shapes with and without a protective wing. Sources and methodology
示意亏损上限:裸卖版本在示意气价 $4.84 时每张亏约 $7,400 且无上限 → 加一条示意保护腿后,每张最大亏损固定为约 $4,400Illustrative loss cap: naked, −$7,400 per contract at the scenario price of $4.84 and no ceiling → with the illustrative protective leg, maximum loss is fixed at about $4,400 per contract

CASE FILE · 1987-10-19
Black Monday: When the Policy Requires You to Execute It
On October 19, 1987 the Dow Jones Industrial Average fell 22.61% (508 points) and the S&P 500 fell 20.47%. It remains, to this day, the largest single-day decline in US market history.
DJIA · OCT 1987 (收盘点位)(closes)
A strategy called portfolio insurance was then in vogue, covering tens of billions of dollars by most estimates. Its idea is mathematically correct: rather than buying puts, replicate a put's payoff by dynamically selling stock index futures as the market falls. In theory this saves the premium — after all, a put's price contains the seller's profit.
Replication depends on one precondition: you must be able to keep selling, throughout the decline, at something close to model prices. On October 19 that precondition vanished. Every institution running the strategy received the same sell signal at the same moment, the selling overwhelmed liquidity, futures traded at enormous discounts to cash, and the prices the model assumed simply did not exist. Worse, the mechanical selling deepened the decline, which generated further sell signals. The subsequent Brady Commission report identified portfolio insurance as a principal amplifier of the day's crash.
Here is the chapter's deepest lesson, and it returns directly to Chapter 1's definitions. A real put is a contract: the counterparty is legally obliged to perform, whatever the liquidity that day and however little they'd like to. A replication strategy is merely your own ability to trade — indistinguishable from a put in calm markets, worthless in a collapse. And the difference between the two only ever reveals itself on the one day you need it.
Counterfactual: an investor who bought real puts in early October 1987. Before 1987, index options carried almost no volatility skew and OTM puts were genuinely cheap — under the conditions of the time, a three-month index put struck 5% below spot cost roughly 1.5% of portfolio value (an illustrative figure). After October 19: unhedged, −20.47% on the day; with real puts, the loss floors at −5% and, net of the ~1.5% premium, lands near −6.5%. Portfolio-insurance users got neither −6.5% nor −20.47%, but rather "the model says I was hedged and the fills say I wasn't."
Stated simplification: the index declines, the order of magnitude of portfolio-insurance assets, and the Brady Commission's conclusion are real history. The 1.5% premium is illustrative, used to convey the magnitude of the gap between a real put and a synthetic one; 1987 options data is sparse and no specific contract price is claimed here. Note too that a one-day crash of this size also exposed real-put holders to settlement and counterparty risk — the clearing system merely happened to hold.
Loss reduced: −20.47% unhedged → about −6.5% with real puts (including a ~1.5% illustrative premium) — while the synthetic replication simply could not be executed on the day liquidity vanished
That day permanently changed the shape of the options market. Before 1987, index option IV was roughly uniform across strikes; afterwards, OTM puts have permanently carried higher IV than OTM calls — the market has charged extra for downside insurance ever since. This is Chapter 3's volatility skew, and it is not a mathematical property but an entire generation of traders' memory of a single day, encoded into prices. The extra you pay for a protective SPY put today is a payment toward October 19, 1987.
8.5 The Same Sentence on All Three Headstones
Set the three side by side and the commonality is glaring. None of them was a failure of judgment. XIV's holders believed volatility mean-reverts — they were right, it did, only XIV had already been liquidated. The naked gas sellers believed prices would stay in range — for years they were right. Portfolio insurance's users believed a put could be replicated by dynamic hedging — mathematically they were entirely correct.

The second deserves a pause. A run of success isn't a reduction in risk, it's an amplifier of size. XIV's large 2017 gain was itself an argument for holders to add; OptionSellers' promotion of years of smooth returns likewise dulled sensitivity to tail risk. Put differently, a long period without failure can make the position larger when failure finally arrives. That mechanism does not require an unverified fundraising figure.
It's easy to finish this chapter concluding "never be a seller." That's an overcorrection, and it's wrong. Chapter 2's covered calls and CSPs are selling strategies, as are Chapter 4's credit spreads and Chapter 5's iron condors — every one of them collateralized or winged. This chapter never argued against selling; it argued against three specific things: no collateral, no ceiling, no size discipline. One question separates them, and it can be answered a minute before you enter: "if the underlying gaps 30% tomorrow, how much do I lose?" If you can't produce a specific number, don't open the position.

Key Takeaways
All three headstones carry the same sentence, and it isn't "they were wrong." XIV's holders were right that volatility mean-reverts; an acceleration clause simply ensured they weren't around when it did. The naked gas sellers were right about the price range for years; November 2018 merely pushed the loss through the floor of the account and turned it into a debt to the broker. Portfolio insurance was mathematically correct; it just rested on a precondition guaranteed to fail on a crash day — that you can keep transacting at model prices. Assembled, they yield a rule more important than any strategy: a run of success is not evidence that risk has fallen, it is an amplifier of size — which is why the scale of a blow-up is always proportional to the success that preceded it. This chapter never argued against selling; half the strategies in this handbook are selling strategies. It argues against three specific things: no collateral, no ceiling, no size discipline. And one question, answerable a minute before you enter, separates them: if it gaps 30% tomorrow, how much do I lose? No specific number means no position.
