Chapter 07 · The Wheel

The Wheel: CSP → Assignment → Covered Call

Join Chapter 2's two selling strategies end to end and you get a system that can run indefinitely. Its pitch — "discipline converted into steady cash flow" — is fair. But its real nature is a different sentence: the Wheel isn't a money printer, it's a procedure that forces you to state, in advance, the price at which you'd buy and the price at which you'd sell.

7.1 The Loop

CSP① Sell a CSP
Collect rent, wait to be filled
Get assigned
Buy 100 shares at the strike
Covered Call③ Sell a covered call
Keep collecting rent
④ 被 call 走④ Get called away
Shares sold, back to ①

The loop's elegance is that every step is something Chapter 2 already taught you, and every step produces cash. Unassigned, you keep the CSP premium; assigned, you own a stock you wanted and collect covered call premium; called away, you sell at your pre-set price and return to the start. Every branch appears to pay.

Which is exactly the danger. "Every branch pays" conceals the fact that every branch's P/L depends on a single decision already made at step ① — which stock you chose, and at what strike. No amount of skilled management repairs a wrong step ①. Most of this chapter exists to demonstrate that sentence.

7.2 Step ①: The CSP's Three Preconditions

Chapter 2 already gave one: "the strike must be a price at which you genuinely want to own the business." Running a full system requires splitting that into three, and all three must hold simultaneously:

The name
You'd hold it for three years
The price
The strike is a price you want
The size
Full assignment is survivable

Note that none of the three mentions premium. That is not an oversight. The Wheel's commonest cause of death is running the list backwards: first screen for the highest annualized premium, then talk yourself into "the company's actually fine." And the fattest premium sits exactly where the market sees the most risk — high IV is not a free lunch, it is the market's quote for real danger.

STEP ① · CASH-SECURED PUT 拖动 Strike:这就是你的预设买价drag the strike — this is your pre-set buy price

7.3 Step ②: Assignment Is Not a Failure

This is where beginners get emotional. The assignment notice arrives, 100 shares and an unrealized loss appear in the account, and it feels like something broke. By design, assignment is this system's normal operating state, not an exception — the obligation to take delivery at the strike is precisely what you were paid for from the outset.

The one thing to get right immediately is your cost basis. Your cost is not the strike; it is the strike minus every premium you've collected. That number determines where each subsequent covered call's strike belongs, and it is the only yardstick for whether the trade is actually up or down.

Assigned Microsoft in the Crash: The Wheel's Best Day Looks Like Its Worst

On February 21, 2020, Microsoft closed near $178.59, the pandemic not yet in the price. Two people were bullish on Microsoft and acted differently:

A
B
卖出 $170 CSP,收 $4.00Sells the $170 CSP for $4.00

The next five weeks were the fastest bear market on record. By March 20 Microsoft was near $137 and B was assigned — buying at $170 a stock then quoted at $137, an immediate paper loss of about 19%. That Friday, B looked like someone who had made a catastrophic trade. But B's cost basis was $170 − $4 = $166, against A's $178.59.

MSFT · 2020 (收盘价与 B 的成本基准)(closes, with B's cost basis)

By December 31, 2020, Microsoft closed at $222.42. A returned (222.42 − 178.59) ÷ 178.59 = +24.5%; B, against the $17,000 of cash committed, returned (222.42 − 170 + 4) ÷ 170 = +33.2%. The same correct view, and B earned nearly nine points more — entirely because B didn't buy in February, but let the market deliver the shares at B's price in March.

Covered Call。 Stated simplification: Microsoft's prices are approximate real closes. The $4.00 premium is an illustrative value for a roughly 30-day, roughly 5%-OTM put, not an actual fill. The math assumes full cash securing and ignores commissions and the exact assignment timing; it also excludes the covered calls B would have gone on to sell.

利润扩大:同一个看多微软的判断,2 月直接买入 +24.5% → CSP 在崩盘中接货 +33.2%Profit amplified: the same bullish view, +24.5% buying outright in February → +33.2% taking delivery via the CSP in the crash

But the loop's second half erodes that edge

The calculation above deliberately omits something: by the Wheel's own rules, B should have started selling covered calls after the March assignment. And April through December 2020 was a nearly straight-line V-shaped recovery, Microsoft running from $137 to $222. In that tape any OTM call gets breached within weeks, the shares are called away, and B repeatedly steps off the escalator at $180, at $190. Put plainly: the +33.2% came from the CSP half, and the covered-call half would have given a good deal of it back. This is Chapter 2's conclusion resurfacing: covered calls earn small money and forfeit big money in a one-way rally, and the Wheel has that flaw built in.

7.4 Step ③: The Covered Call's Strike Has One Rule

Once assigned, selling calls comes with one hard rule for the strike: never below your cost basis. A strike beneath your basis means that being called away locks in a loss — you sold your own chance of getting back to even for a sliver of premium.

STEP ③ · COVERED CALL Strike 高于成本基准时的形状the shape when the strike sits above your basis

That sounds like common sense until you meet this situation: the stock has halved relative to your basis, and calls above the basis are nearly worthless — a month's premium is a few cents, which is to say no income at all. At that point the loop jams: you can't sell calls below your basis (that locks in the loss), and calls above it pay no meaningful rent. The system stops turning, leaving you an underwater share position and a set of rules with nothing to do.

7.5 The Wheel's Only Real Risk: What You Picked

CASE FILE · 2022

Running the Wheel on Intel: Diligent Rent, Steady Knife

In early 2022, Intel traded near $51.5, with a dividend yield above 3%, a single-digit P/E, and IV high enough to make put-selling yields look excellent. It would have scored well on every "Wheel screening checklist" in existence. By December 30, 2022 it closed at $26.43 — roughly −48.7% on the year.

A disciplined Wheel trader would have walked the year like this: sell the $48 CSP in January for $1.80; be assigned in February at a $46.20 cost basis. From there, §7.4's rule pins every covered-call strike at $46.20 or above — through March–May, with the stock at $44–50, such calls still paid about $0.5–0.7 a month; from June, with the stock under $40, calls above $46.20 were worth a dime or so; from September, next to nothing. Total rent for the year: about $3.90 — not the $7–8 that "steady monthly rent" imagines.

INTC · 2022 (收盘价与成本基准 $46.20)(closes vs. the $46.20 cost basis)

Year-end: (26.43 − 48 + 3.90) ÷ 48 = about −37%, against −48.7% for someone who simply bought and held. On the numbers, the Wheel still won by about twelve points. If the case stopped here it would read as a Wheel success story.

But look at the flat line on the chart. The jam wasn't a single day; it was a gradual suffocation: by June, with the stock at $37.4, calls above $46.20 were worth a dime and the rent existed in name only; by September, at $25.77, it was zero. The only call still paying meaningful rent sat near $27.75 (5% OTM) — and selling it means agreeing to hand over $46.20-basis shares at $27.75, crystallizing about $18.45 per share of loss in one stroke. So the only "compliant" choice is to stop selling calls — and stopping means the system produces no cash flow at all. From June the Wheel's second half existed in name only; from September, not at all. What remained was an underwater stock position.

And that is this chapter's central conclusion. Rent is not a moat, it is a cushion. The $3.90 padded −48.7% into about −37%, a genuine reduction; but it did not and could not correct the judgment made at step ① — 2022 Intel was not a stock to buy on weakness, it was a company whose fundamentals were deteriorating. The Wheel monetized the decision "I'd buy Intel at $48." It could not make that decision right.

Stated simplification: Intel's prices are approximate real closes. The CSP and covered-call premiums ($1.80, plus $0.05–0.7 a month estimated against strikes above $46.20 at each month's stock price) are illustrative values at the era's IV levels, not actual fills; the math ignores commissions, dividends, and the rolls that would almost certainly have occurred in a live account.

Loss reduced: −48.7% buy-and-hold → about −37% with Wheel rent — but §7.4's rule dried the rent up from June, thinning the cushion exactly when it was needed most

Callwhat a jammed wheel looks like: $46.20 basis, selling the $27.75 call

Read that chart's max gain. It is a negative number — the best available outcome for this position is still a loss of about $18 a share. It is the only payoff diagram in this handbook whose maximum gain is negative, and it describes an account that followed every rule with flawless discipline. No management technique turns that chart positive, because the error happened before the chart was ever drawn.

The Microsoft case and the Intel case follow identical steps: sell the CSP, get assigned, compute the basis, sell covered calls. Their outcomes differ by seventy percentage points. If the process is the same and the results are not, what is this "system" actually systematizing? Execution, or judgment? And if only execution, does calling it a "strategy" overstate what it does?

7.6 Regime Filters and the "No Trade" Output

The Wheel is a combined long delta plus short volatility position. In Chapter 3's language: net delta positive, net vega negative, net theta positive, net gamma negative. Those four signs already fix its habitat — it needs a market that neither rises too fast nor falls too hard.

Choppy
Ideal: rent, repeatedly
Grinding up
Good: called away, still paid
Badly trails buy-and-hold
Trending bear
Catches knives, loop jams

So the book's through-line becomes an executable rule here for the first time: read the regime before deciding whether to turn the wheel. When your candidate sits in a clear downtrend, the correct action is not a lower strike, a shorter DTE, or more frequent premium collection — it is not opening the position at all.

No trade" is a legitimate output of this system

The Wheel carries a psychological trap: it is a cyclical system, and cyclical systems imply they must always be turning. A month in cash feels like wasted capital efficiency, so people find a second-best name just to keep the wheel moving. But this system's expected return comes almost entirely from the trades you correctly declined. Someone who ran Intel by the rules in 2022 lost to someone who glanced at the trend and did nothing — by a full thirty-seven points. Write "no qualifying candidate this month" into your rules, and give it equal standing with "sell the CSP."

7.7 Chapter Quiz

Click an option to answer; the correct answer and explanation appear immediately.

You sell a $50 CSP for $2 and are assigned. Your cost basis is:

B。 B. You bought at $50 having already collected $2, so you laid out $48. The number has a job: it's the floor for every covered-call strike that follows. D is a common confusion — the market price at assignment sets your unrealized loss, not your cost; those are different quantities.

Screening chains, you find a stock whose CSP shows a 60% annualized yield. This most likely means:

D。 D. Rich premium means high IV, and IV is the market's quote for magnitude, not charity. A 60% annualized yield is saying the market thinks this stock may well fall hard before expiry. B runs the Wheel's selection order exactly backwards — yield first, rationale afterwards, which is this system's most common cause of death. A assumes you're smarter than the whole market, which requires evidence rather than a screener.

Your cost basis is $46 and the stock is at $26. A $28 call pays $0.60 a month. Should you sell it?

C。 C. This is the exact moment the Intel loop jammed. The $0.60 looks free, but its price is this: if the stock recovers past $28 you must deliver $46-basis shares at $28 — selling away $18 of recovery for $0.60. B is especially dangerous, dressing "locking in a loss" as "speeding up recovery." D is self-deception: low delta means low probability, not impossibility, and here the consequence of "possible" is catastrophic.

In which regime does the Wheel perform worst?

A。 A. The Wheel is net long delta and net short volatility, so it's hurt at both ends: in a melt-up it's called away and keeps missing the move (Microsoft's 2020 recovery), and in a trending bear it catches knives until the loop jams (Intel 2022). It needs the middle ground — chop or a slow grind up — which makes D its best environment, not its worst. B and C are each half right.

This month nothing on your list satisfies both "I'd hold it long term" and "the strike is a price I want." The best action is:

B。 B. A, C and D share a defect: they adjust parameters when the problem is a precondition. A lower strike, a shorter DTE, a smaller size — none converts a stock you don't want into a qualifying candidate; they only make the same mistake cheaper. "No qualifying candidate this month" is a normal output of this system, not a failure. A large share of the system's expected return comes from the trades you correctly declined.

Key Takeaways

The Wheel joins Chapter 2's two selling strategies into a loop where every step produces cash, which makes it easy to mistake for a money printer. But the Microsoft and Intel cases run exactly the same four steps to outcomes seventy points apart — which tells you the system systematizes execution, not judgment. Its entire P/L is largely settled the moment step ① picks the name and the strike: being assigned Microsoft in March 2020 was this system's finest day ($166 basis, +33.2% eventually), while being assigned Intel in 2022 dried the rent up from June, jammed the loop completely, and left a payoff diagram whose maximum gain is negative. Rent is not a moat, it is a cushion — $3.90 of it padded −48.7% into about −37%, but it could not turn a wrong purchase decision into a right one. So this chapter's real skill lies in filtering rather than managing: read the regime, then the name, and only then the premium; and when the three preconditions can't hold together, "nothing this month" and "sell the CSP" are equally legitimate outputs of the system.
