Chapter 11 · The Time Dimension

Calendar · Diagonal · PMCCThe Time Dimension: Calendars, Diagonals, and the PMCC

Through Chapter 10 every structure in this book obeyed an unstated rule: all legs share one expiration. Drop it and a new dimension opens — no longer just betting on where the stock goes, but on when it gets there. This is also the one chapter in the book where the solid line you have been reading for ten chapters no longer means P/L at expiry.

11.1 Dropping the Last Constraint

Chapter 4's verticals varied the strike; Chapter 5's structures varied the number and direction of legs. All shared one expiry, so Chapter 3's four gauges could be read for the position as a whole: one theta, one vega. The moment two legs expire on different dates, that premise breaks — the near and far legs decay at different speeds and respond differently to IV, and that difference itself becomes tradable.

Look again at Chapter 3's decay curve: an ATM option loses about 44% of its value going from 90 days to 30, then all of the remainder going from 30 to zero. Decay accelerates, so near and far months respond differently to the passage of time; that is not risk-free arbitrage or mechanically harvestable return. The maturity difference is already reflected in both premiums. A calendar trades their relative pricing, while realized P/L still depends on the underlying path, repricing of both IVs, the volatility curve, and execution costs.

11.2 The Calendar Spread: Sell Near, Buy Far

A large move either way

390%。 Sell a 30-day call and buy a 60-day call at the same strike. The near leg decays fast, the far leg slowly, so if the stock sits near the strike, the leg you sold goes to zero while the leg you own still holds most of its value. With this chapter's illustrative inputs (spot $100, strike $100, near IV 35%, far IV 28%) the net debit is just $0.69, and if the stock is exactly $100 when the near leg expires the position is worth $2.68 — about 390% on cost.

CALENDAR SPREAD 卖 30 天 / 买 60 天 · 实线为近月到期时刻short 30d / long 60d · solid line = at the NEAR leg's expiry

Stop: this solid line is not like the last ten chapters'

For ten chapters the solid line meant one fixed thing: P/L at expiry, when all time value has gone to zero — which is why it was always made of straight segments and kinks. The solid line above is curved, because it shows the moment the near leg expires, while the far leg is still alive with 30 days of time value left. That is not an expiry payoff diagram; it is a mid-flight snapshot.

This has a direct practical consequence: that $2.68 peak is not a result you can lock in — it is a valuation. It depends on the far leg's IV at that moment, a number nobody knows at entry. In the first ten chapters, maximum gain was contractually guaranteed; here it is not. The chart's "max gain" readout is computed assuming the far leg's IV is unchanged; actual IV may rise, fall, or remain close, so the position requires scenario analysis. The next section demonstrates one adverse scenario.

11.3 Term Structure: When the Near Month Costs More

Chapter 3 showed IV differs across strikes (skew), and Chapter 10 explained why parity permits it. Now the other axis: IV also differs across expiries at the same strike. That curve is the term structure.

TERM STRUCTURE (典型形态示意)(illustrative shapes)

In calm markets the curve commonly slopes upward (contango): later tenors contain uncertainty over a longer horizon. Under stress, the front can instead rise above the back as demand for immediate protection lifts near-dated IV, producing backwardation. Late February through March 2020 provides an observable historical example. This book does not give an exact "share of trading days inverted since year X" because that figure depends on tenor selection, observation time, and data-vendor convention.

CASE FILE · 期限结构倒挂an inverted curve

A Calendar in a Panic: Suspiciously Cheap

With the curve inverted, a calendar looks free: the near leg you sell carries 75% IV, the far leg you buy only 55%. On those illustrative IVs the engine puts the net debit at just $0.47 (against $0.69 for the same structure at §11.2's calm-market IVs), and if the stock pins the strike the position is worth $5.97 — a headline of roughly 1,277%. Any screener would flag it as an outstanding opportunity.

But that figure rests on a hidden assumption: the far leg's IV stays at 55%. Far-dated IV may decline as stress eases; if it falls from 55% to this case's illustrative 25%, the same position's marked peak falls from $5.97 to $2.55, while the wings flip: at ±15%, gains of $1.53 and $0.72 become losses of $0.07 and $0.44 in that conditional scenario. This is not a forecast of an inevitable IV path or a “normal” level.

Drag the "far-leg IV now" slider from 55% down to 25% and watch the solid curve sink and its wings turn negative. This illustrative scenario requires the stock to remain near the strike while far-dated IV avoids a large decline. Under stress the underlying may move sharply, and IV may fall as stress eases; both conditions therefore belong on the risk checklist rather than being treated as "cheapness."

本案例的所有 IV(近月 75%/25%、远月 55%→25%)与由此导出的权利金均为示意值,不对应任何具体标的报价。 Method statement: Cboe's term-structure page supports the definition and observability of the curve; this book does not claim a fixed historical inversion frequency. Every IV in this case (near 75%/25%, far 55%→25%) and every derived premium is illustrative, not a quote on any underlying. The engine takes IV as a static input and does not model its joint movement with spot. Sources and methodology

Conditional sensitivity: the same panic calendar makes $1.53 / $0.72 at ±15% if far IV holds at 55%; if it falls to this case's illustrative 25%, those points lose $0.07 / $0.44. Both are scenarios, not forecasts of the IV path

Where calendars genuinely belong

None of that says calendars are useless — it says their window is much narrower than it looks. One setting with a more explicit hypothesis is where the near month contains a dated event risk and the far month is less affected by that event's pricing — earnings are the archetype. Selling the earnings-week contract and buying the month after trades the two expiries' different pricing of the same event. The near leg's event component will often decay after the announcement, but realized P/L still depends on the price jump, repricing of both IVs, spreads, and execution. A known date makes the hypothesis more testable; it does not automatically create informational edge or certain profit.

11.4 Diagonals and the PMCC: Using Both Axes at Once

If you can vary the strike (vertical) and the expiry (horizontal), nothing stops you doing both at once — that is a diagonal spread. Its most popular form has a blunt name: the poor man's covered call, or PMCC.

Instead of buying 100 shares you buy one deep-ITM long-dated call (LEAPS) as a stock substitute, then sell monthly OTM calls against it as usual. Since Chapter 10 established that a deep-ITM call behaves like the stock, the substitution works in shape. The capital saved is dramatic:

传统 Covered CallClassic covered call
$10,000(100 股 @ $100)$10,000 (100 shares @ $100)
PMCC
80 Call)≈ $2,635 (1-year $80 call)
Monthly premium
66≈ $66 for both
Yield on capital
0.66% → 2.49%0.66% → 2.49%

PMCC 买一年期 $80 Call + 卖 30 天 $110 Call · 实线同为中途快照long 1-year $80 call + short 30-day $110 call · solid line is also a snapshot

This chart shares the special property of the calendar above: its legs expire on different dates (365 days versus 30), so the solid line shows the moment the short leg expires, with 335 days still left on the LEAPS. These are the only two charts in the book whose solid line is not an expiry payoff — both in this chapter, for the same reason: once you drop "one expiry for all legs," the word "expiry" stops pointing at a single moment.

Same rent, a quarter of the capital, nearly four times the yield on capital. That is why the PMCC is promoted so heavily, and every line of that arithmetic is correct. The trouble is that the pitch usually stops there, and the half it omits takes a real crash to see.

CASE FILE · 2022-04

Netflix's One Night: When the Stock Substitute Stops Behaving Like Stock

After the close on April 19, 2022, Netflix's shareholder letter furnished to the SEC reported a roughly 200,000 decline in Q1 paid memberships and then-guidance for a 2 million Q2 decline. Public historical closes show NFLX moving from about $348.61 to $226.19 the next day, roughly 35%. Here the drop is only the underlying path for a counterfactual; the book does not claim a "largest in company history" ranking or an exact market-cap loss, both of which require additional conventions.

Counterfactual: two investors on April 19 are both mildly bullish on Netflix and both want income. A runs a classic covered call: buy 100 shares ($34,861) and sell a 30-day $380 call. B runs a PMCC: buy one January-2023 $250 call and sell the same $380 call.

A · Covered Call
占用 $33,236 → 亏 $10,619(−31.9%)$33,236 committed → −$10,619 (−31.9%)
B · PMCC
The stock itself
−35.1%

At first glance B lost less ($6,200 against $10,619) and the PMCC seems to have won. But that compares two trades of different size. The PMCC's entire selling point is "the same rent for only $10,442" — so anyone actually exploiting that advantage would put the same $33,236 to work across 3.2 contracts. On equal capital:

同样 $33,236:Covered Call 亏 $10,619 · PMCC 亏 $19,735 Same $33,236: covered call −$10,619 · PMCC −$19,735

Same capital, same bullish view, same stock, same day — and the PMCC lost 1.86× what the covered call did. The reason is that Chapter 10's equivalence carries a precondition: a deep-ITM call behaves like stock only while it stays deep ITM. At $348 the $250 call had a delta of about 0.83 and behaved much like the stock; after the drop to $226 it was out of the money with delta down to about 0.55 — overnight, what you held went from "a substitute for a stock" to "half a stock plus a stack of decaying time value." Its price was cut from $120.67 to $42.44 (−65%), far deeper than the stock's −35%. The 74% of capital you saved was never free — it was leverage, and leverage is equally faithful in both directions.

Evidence and method: membership data come from Netflix's Form 8-K exhibit furnished to the SEC; stock prices are approximate public historical closes. The per-leg IVs (LEAPS 55%→65%, short leg 70%→60%), premiums, deltas, and P/L are all book model inputs/outputs, not quotes or reconstructed fills. The "3.2 contracts" ignores contract indivisibility and margin rules. Sources and methodology

46%Loss reduced: on the same $33,236 of capital and the same bullish view, the PMCC lost $19,735 → the classic covered call lost $10,619, about 46% less

PMCC pitches always emphasise raising the yield on capital from 0.66% to 2.49%. That number is entirely real. But if you swap the denominator from "capital committed" to "amount that can be lost in the worst case," do the two strategies still differ? Hold this next to Chapter 9's question ④ — how much do I lose on a 30% gap: when a strategy's selling point is "it ties up less capital," has it reduced the risk, or only the denominator?

11.5 Chapter Quiz

Click an option to answer; the correct answer and explanation appear immediately.

On a calendar spread's chart, what does the solid line represent?

C。 C. This is the one place in the book that breaks its own reading convention. For ten chapters the solid line was a contractually guaranteed expiry outcome, made of straight segments and kinks. A calendar's solid line is curved because it is a mid-flight snapshot: the near leg is at zero while the far leg still holds 30 days of time value. The practical consequence is that the peak is not lockable — it is a valuation resting on an assumption about the far leg's IV. A is wrong because by the far leg's expiry the near leg is long gone, leaving a single-leg curve.

Buying a calendar while the term structure is inverted (near IV above far) carries what main risk?

B。 B. These are two independent risks that can occur together: the underlying may leave the strike region during stress, and far-leg IV may fall as stress eases. Inversion can coincide with stress and demand for near-term protection, but it does not by itself prove that spot is moving violently or guarantee that far IV will fall. The chapter's 55%→25% move is one adverse scenario: it lowers the peak from $5.97 to $2.55 and flips both ±15% points from profit to loss. A mistakes a valuation conditional on spot and far-leg IV for a lockable return.

A PMCC replaces a $10,000 share position with $2,635 and collects the same rent. That means:

D。 D. The NFLX case gives the exact figures: on the same $33,236, the PMCC lost $19,735 against the covered call's $10,619 — 1.86×. A confuses "ties up less capital" with "is less risky," which is exactly what this chapter's Think question dismantles: changing the denominator is not reducing risk. B ignores the precondition on Chapter 10's equivalence — a deep-ITM call behaves like stock only while it stays deep ITM, and after NFLX fell 35.1% overnight its delta went from about 0.83 to about 0.55 and its price from $120.67 to $42.44 — the substitute was down to half a stock, and the leverage showed itself.

The most defensible use case for a calendar spread is:

A。 A. An earnings date is known, so “the near month contains more event risk than the far month” is a comparatively testable term-difference hypothesis. It is still not certain profit: the post-release gap, repricing of both IVs, and execution costs can produce a loss. B cannot infer the underlying's next path from inversion alone, and the far leg's IV path is unknown. C's trend can drive spot away from the peak region around the strike. D confuses “maximum loss is bounded” with “the trade is attractive” — Chapter 4 already established that defined risk is not low risk.

Why isn't a calendar's "maximum gain" a definite number the way a vertical's is?

C。 C. A vertical's maximum gain is "width − net debit," both fixed at entry and contractually guaranteed. A calendar's peak occurs when the near leg expires and the far leg lives on, so its value must be marked at the far leg's IV at that moment — which nobody knows in advance. This chapter's demonstration is the proof: changing far IV from 55% to 25% alone moves "maximum gain" from $5.97 to $2.55. D states something true of every strategy and misses the point: a vertical's stock price is equally unpredictable, yet its maximum gain is still definite.

Drop the "one expiry for all legs" constraint and what you trade stops being where the stock goes and becomes the difference in time value between two dates. That brings the book's only break in its own reading convention, confined to this chapter's two charts: neither the calendar's nor the PMCC's solid line is an expiry payoff — each is a valuation snapshot at the short leg's expiry — curved, because the far leg is still alive, which also means its "maximum gain" is not a guaranteed number but an estimate resting on an assumption about far-leg IV. Move that IV from 55% to 25% and the peak falls from $5.97 to $2.55 while both wings flip from profit to loss. The roughly-1,277% panic headline is therefore a conditional valuation: spot must remain near the strike and far-leg IV must avoid a large decline; inversion can coincide with stress but cannot establish the future path by itself. Earnings offer a dated and more testable term-difference hypothesis, but the gap, IV repricing, and execution costs still determine realized P/L. As for the PMCC, it does use less capital — the same rent for a quarter of the money — but Netflix's 35.1% overnight fall on April 20, 2022 presented the other half of the bill: on the same $33,236 and the same bullish view, the PMCC lost $19,735 against the covered call's $10,619. A deep-ITM call resembles stock only while it stays deep ITM, and the capital "saved" must be managed as leverage.
