Chapter 12 · Butterflies & Structural Engineering

Butterflies and Structural Engineering: What Happens When the Legs Don't Balance

Every structure so far has expressed direction or magnitude: "up," "not down," "a big move." The butterfly is the first that can say "it lands in this band." And once you start assembling legs freely, you also acquire — for the first time — the ability to build something that looks like defined risk and isn't. The back half of this chapter is about recognising that before you click buy.

12.1 From Spread to Butterfly

Join Chapter 4's bull spread and bear spread at a shared middle strike and you have a butterfly: buy one low strike, sell two at the middle, buy one high. Three equally spaced strikes, four legs, a small net outlay.

With this chapter's illustrative inputs (spot $100, strikes 95/100/105, 30 days, IV 25%): the net debit is $1.33, and finishing exactly at $100 pays $3.67 — about 2.75×. The two breakevens sit at $96.33 and $103.66.

LONG BUTTERFLY 95/100/105 拖动天数,看帐篷是怎么支起来的drag the days and watch the tent rise

The slider worth playing with here is days-elapsed. At entry the dashed line is nearly flat against zero — a butterfly at inception is almost nothing. As days pass it arches upward day by day until it meets the solid tent. A butterfly's entire return comes from time, and nearly all of it arrives in the final week or two: the two middle-strike options it sold sit on the steepest part of Chapter 3's decay curve, while the wings decay far more slowly.

12.2 It Bets on a Band, Not a Point

The commonest misconception about butterflies: "this is a bet that the stock lands exactly on the middle strike." If that were so, its win rate would be negligible. One glance at the numbers says otherwise: the butterfly above is profitable from $96.33 to $103.66 — a band 7.33 points wide, 7.3% of the underlying. It is betting on a fairly generous range.

Dealer Hedging Really Does Move Stocks — Just Not Into Your Profit

6%。 Ni, Pearson and Poteshman, writing in the Journal of Financial Economics (2005, vol. 78, pp. 49–87), produced a much-cited finding: on option expiration dates, the closing prices of optionable stocks cluster at strike prices. They define pinning as closing within ±$0.125 of a strike; among stocks whose strikes are spaced $5 apart, roughly 8.2% pin on expiration days, while on the days before and after the figure is never above 6%.

The mechanism isn't coincidence but Chapter 3's delta hedging: market makers trade the underlying to stay neutral, and as expiry nears and gamma spikes, that hedging drags price toward the strike. The authors estimate option positions alter stock returns on expiration dates by at least 16.5 basis points on average, a market-capitalisation displacement on the order of $9 billion. "The options tail wags the stock dog" is not folklore; it is a peer-reviewed measurement.

But 8.2% is not a butterfly's win rate

It is tempting to read that figure as "a butterfly has an 8.2% chance of paying in full." That is wrong, and arithmetic disposes of it immediately: a butterfly's maximum payoff is about 2.75× its cost, and 8.2% × 2.75 ≈ 0.23 — on that reading a butterfly would be a trade with an expectancy of minus three quarters.

The error is that the two quantities describe different events. Pinning is a ±$0.125 knife-edge, 0.25 points wide; the butterfly's profitable band is 7.33 points — twenty-nine times wider. The study measures how often a close lands precisely on a strike; a butterfly only needs a close between its breakevens. The one conclusion this research supports is that hedging flows genuinely move prices on expiration dates. It does not say — and cannot say — that butterflies are good value.

So where is the butterfly's actual advantage over other range structures? Run an equal-risk comparison: to express "it finishes near $100," use a butterfly or Chapter 5's short straddle? They are different sizes, so scale them to lose the same on a ±10% adverse move (0.311 straddles per butterfly) and compare outcomes:

停在 $100Pins at $100
涨到 $110Rises to $110
Both lose $1.33 (by construction)
涨到 $130Rises to $130

The conclusion is clean: when the view is right the butterfly pays more ($3.67 against $1.78), and when the view is badly wrong it still loses only that $1.33 while the straddle is down $7.56 and still going. What a butterfly buys is not a higher win rate but the deletion of "how wrong am I" from the equation entirely — its maximum loss is the net debit whether the stock ends at $130 or at $500.

Stated simplification: the 8.2% pin rate, the "never above 6%" on adjacent days, the ±$0.125 definition, the 16.5 basis points and the ~$9 billion displacement all come from the published study cited above. Every option price in this section is a Black-Scholes value derived from the stated illustrative inputs (25% IV, 30 days, 4% rate), not a quote; the 0.311 equal-risk scale is solved from "both lose the same at $110" and ignores contract indivisibility. The straddle's −$7.56 at $130 is computed on that scaled basis.

Loss capped: the same "finishes near $100" view, equal-risk scaled — right, the fly pays $3.67 against the straddle's $1.78; at $130 the fly still loses only $1.33 while the straddle is down $7.56 with no ceiling

What pinning should actually worry you about

For a butterfly holder, pinning's real significance isn't return but operational risk: at the closing bell on expiration day you are short two options at the middle strike, and the stock is sitting right on it. Whether they get assigned is something you won't know until Monday — and on a partial assignment you open Monday with an unexpected stock position whose hedging wings have already expired. Chapter 10's 1R0NYMAN lost a leg to early exercise; this is losing a leg to expiration-day ambiguity, and the consequence is the same family. The practical handling is simple: don't carry a butterfly into the closing bell — close it in the final day or two.

12.3 Broken Wings: After You Remove One

A standard butterfly has equally spaced strikes. Push one wing further out so the two sides are unequal and you have a broken-wing butterfly. The distant wing is cheaper, so the whole structure costs less — it can even be opened for a net credit. Which is how it gets marketed: "a butterfly that pays you, with no risk at all on one side."

BROKEN-WING BUTTERFLY 拖动外侧翅膀,看右侧的坑怎么长出来drag the far wing and watch the pit open on the right

Half of "no risk on one side" is true: the near side genuinely is sealed. What the pitch omits is the other side. Moving the wing out leaves an unprotected span between the two short middles and the distant long, and that span is the new maximum loss — typically several times the credit collected. The broken wing above is the standard shape: it opens for a $0.16 credit and carries a $4.84 worst case — precisely the difference in wing widths (8 − 3 = 5 points) less that credit. You collect $0.16 and carry thirty times as much. It isn't "riskless," it is risk moved from both sides onto one.

12.4 Ratios and Backspreads: When the Legs Stop Pairing

A broken wing at least keeps its legs paired. A ratio spread abandons even that: buy one, sell two, and the second short has nothing covering it. On a chart it shows a handsome tent whose right-hand side is not flat but a line descending without limit.

1×2 CALL RATIO 帐篷右侧那条斜线没有尽头that descending line on the right has no end

As with Chapter 5's short strangle, this chart's "max loss" readout is a number truncated by the frame — widen the display range and it simply grows. The real maximum loss cannot be drawn on any chart, because there isn't one. Recognising that before you enter is what the rest of this chapter is for.

CASE FILE · 2022-11-10

CPI 日:一条没人管的腿,一天亏掉 $476CPI Day: One Uncovered Leg, $476 in a Session

On November 10, 2022, US October inflation came in below expectations, markets concluded the Fed might slow its hikes, and the sharpest rally of the cycle followed: the S&P 500 rose 5.54% to close at 3,956.37 (its best day since April 2020) and the Nasdaq Composite rose 7.35% (its best since March 2020).

Counterfactual: on November 9, SPY was about $374. Two traders both think "the bounce is limited; SPY finishes near $390." A uses a 1×2 ratio: buy one $380 call, sell two $390 calls, for a net credit of $0.87 — money in on day one, apparently free. B adds the third leg to make it a butterfly: 380/390/400, for a net debit of $1.38.

By the next close SPY was around $395. The two positions' one-day P/L:

A · 1×2 Ratio
−$4.76/单位 = −$476−$4.76/unit = −$476
B · Butterfly
+$0.18/单位 = +$18+$0.18/unit = +$18
差别The difference

And this is only day one. If SPY keeps climbing, by expiry the gap becomes something else entirely:

SPY 400
Ratio +$0.87 · Fly −$1.38
SPY 420
Ratio −$19.13 · Fly −$1.38
SPY 500
Ratio −$99.13 · Fly −$1.38

The butterfly column is always −$1.38, because above $400 the third leg takes over. The ratio column has no end. The $2.25 of entry economics you give up (from an $0.87 credit to a $1.38 debit) buys not return but the termination of that descending line. This is Chapter 8's natural-gas lesson wearing better clothes: there the naked short was obvious, here it hides inside a structure with a tent, a name and a professional appearance.

Stated simplification: the S&P and Nasdaq percentage gains and closing levels are real history; SPY's $374 → $395 is scaled from the index. All option prices are Black-Scholes values from illustrative inputs (30 days, 24–25% IV, with 29 days and a 3-point IV decline the next day as the CPI print landed), not fills; the expiry column is intrinsic value. Real IV moves and skew that day would shift the exact figures, but the signs and magnitudes hold.

亏损减少:同一个"SPY 停在 $390 附近"的判断,1×2 比率价差单日亏 $476 且上方无上限(SPY 500 时 −$99.13/单位)→ 补上第三条腿的蝶式单日 +$18,最大亏损永久锁定在 $138Loss capped: the same "SPY finishes near $390" view — the 1×2 ratio lost $476 in a session with no ceiling above (−$99.13/unit at SPY 500) → adding the third leg made it a butterfly that gained $18, with the worst case fixed at $138 forever

Invert the ratio — buy two, sell one — and you have a backspread. It too can often be opened for a credit or near zero cost, but its net long leg count is positive, so the tail opens upward: small losses on modest moves, unlimited gains on a violent one-way move. It is the only structure in this chapter that hopes to be spectacularly wrong, and the mirror image of Chapter 8's stories — the same extreme move that produced those headstones pays this one off.

CALL BACKSPREAD 买 2 卖 1 — 尾部朝上敞开buy 2, sell 1 — the tail opens upward

12.5 One Design Rule: Who Covers Each Short Leg

The most useful thing this chapter has to offer isn't any one structure but a check you can run in the ten seconds before you submit an order. It converts Chapter 8's expensive lesson into something mechanical:

Count your short legs one by one — for each, who covers it?

There are exactly three legitimate covers: ① the shares (covered call), ② full cash (CSP), and ③ a long option expiring no earlier, struck so as to cap the loss in that direction (spreads, butterflies, iron condors). Any short leg without a cover is a naked leg, and a naked leg means no ceiling in that direction — whatever the whole structure is called and however tidy its diagram looks.

Covered Call
CSP
Spread / fly / condor
1×2 ratio
PMCC
PMCCThe rule's boundary case: the PMCC

Chapter 11's PMCC sits exactly on the rule's boundary and deserves its own thought. Its short call genuinely has a long leg behind it — the LEAPS — so it satisfies cover ③ formally. But Chapter 11 demonstrated with NFLX that a LEAPS is equivalent to stock only while it stays deep ITM: after a 35.1% overnight fall its delta went from 0.83 to 0.55 and its covering power halved. So the complete rule asks not "is there a long leg" but "in the scenario I'm worried about, is that long leg still where it needs to be." A spread's or butterfly's long leg shares the expiry, so the answer is always yes; a PMCC's long leg lives on a different date, and the answer depends on where the stock goes.

Ratios and broken wings can both be opened for a net credit, while a butterfly costs money. Judged only on day-one cash flow, the first two are obviously "better." So what information does "I got paid to open it" actually convey? Set it beside Chapter 4's payoff arithmetic and Chapter 7's "the fattest premium sits where the risk is": when a structure pays you to enter, are you receiving a return — or the tail nobody else wanted to carry?

12.6 Chapter Quiz

Click an option to answer; the correct answer and explanation appear immediately.

Research shows about 8.2% of stocks "pin" a strike on expiration day. Does that mean a butterfly has an 8.2% chance of paying in full?

C。 C. The two quantities describe different events: pinning means closing within ±$0.125 of a strike (a 0.25-point band), while this chapter's butterfly is profitable across 7.33 points — twenty-nine times wider. Arithmetic disposes of A directly: max payoff is about 2.75× cost, and 8.2% × 2.75 ≈ 0.23, so on that reading the trade would have an expectancy of minus three quarters. D is false — the study is sound; it simply answers a different question: do hedging flows move stock prices (yes, by about 16.5 basis points).

A broken-wing butterfly is pitched as "collects a credit, with no risk on one side." What's wrong with that?

B。" B. "No risk on one side" is true as far as it goes — the problem is that it stops there. Widening a wing leaves an unprotected span between the two shorts and the distant long, and that span minus the credit is the new maximum loss (a typical shape: take $0.50, risk $4.50). C is wrong because a standard butterfly is sealed symmetrically and risks only its debit. A broken wing doesn't remove risk; it relocates it onto one side — and buys your inattention with a small credit.

On November 10, 2022 SPY went $374 → $395; a 1×2 ratio lost $476 in the session while a 380/390/400 butterfly gained $18. What accounts for the difference?

D。 D. Both positions express the identical view ("SPY finishes near $390") with nearly identical legs; the only difference is that long $400 call. It fixes the butterfly's maximum loss permanently at $138: −$1.38 at SPY 420, still −$1.38 at 500 — while the ratio is −$99.13 at 500 with no end. A is wrong because their directional views were identical, and both were wrong. B is backwards: the ratio opened for a $0.87 credit, the butterfly for a $1.38 debit. That $2.25 bought not return but the termination of the descending line.

By this chapter's design rule, which position contains an uncovered short leg?

A。 A. Count them: two short $110 calls against a single long $100 call — it can cover only one, leaving the second naked, with no ceiling above $110. B is covered by shares (cover ①), C is floored by the long $90 put (cover ③), D is covered by cash (cover ②); all three have a finite worst case known at entry. Note that A draws a tent that looks a lot like a butterfly and carries a professional-sounding name — the rule counts legs, not shapes.

为什么 PMCC 是这条通则的"边界情况"?Why is the PMCC a "boundary case" for this rule?

B。 B. A PMCC formally satisfies cover ③ (a long call expiring later), but Chapter 11's NFLX case shows the cover is conditional: after a 35.1% overnight fall the LEAPS delta went from 0.83 to 0.55 and its covering power halved. So the complete question isn't "is there a long leg" but "in the scenario I'm worried about, is that long leg still where it needs to be." C is backwards — the LEAPS expires later, which is precisely what qualifies it as a cover at all.

Key Takeaways

The butterfly is the first structure that can say "it lands in this band," and a band is genuinely what it bets on — 7.33 points wide, twenty-nine times the ±$0.125 pinning definition. That much-quoted 8.2% pin rate demonstrates that dealer hedging moves stock prices (about 16.5 basis points, some $9 billion of displacement), not a butterfly's win rate — read as a win rate, arithmetic immediately returns the absurd 8.2% × 2.75 ≈ 0.23. What a butterfly actually buys shows up most clearly in an equal-risk comparison: scale it against a short straddle so both lose the same at ±10%, and when the view is right it pays $3.67 against $1.78, while when the view is badly wrong it still loses only $1.33 against $7.56 and climbing. What it deletes is not the probability of being wrong but the variable "how wrong." And the moment the legs stop pairing, that deletion is quietly undone: a broken wing relocates risk onto one side, a ratio simply leaves the second short naked — so when SPY rose 5.6% on November 10, 2022, the "professional" structure that had paid $0.87 to open lost $476 in a session, while a butterfly one long $400 call away made $18 with a worst case fixed forever at $138. So what this chapter leaves you is not a structure but a ten-second check: count your short legs one at a time and ask who covers each — shares, cash, or a long option expiring no earlier and struck to cap the loss? The one with no cover is the direction in which your account has no ceiling.
